Futures options, or futuresopties, are standardized options on futures contracts. They give the holder the right, but not the obligation, to enter into a specified futures contract at a predetermined strike price on or before expiration. The underlying asset is a futures contract on a commodity, financial instrument, or index, and the option’s value moves with the price of that futures contract. Options on futures can be call options (the right to enter a long futures position) or put options (the right to enter a short futures position).

An option buyer pays a premium to the option seller for the right conveyed by the option. The premium is the maximum loss for the buyer and the maximum gain for the seller, excluding any offsetting trades. Exercise style can be American (exercisable any time before or at expiration) or European (exercisable only at expiration), depending on the contract specifications. Most exchange-traded futures options are American-style, but some markets offer European-style variants.

When an option is exercised, a new futures position is established or an existing one is offset, rather than delivering the underlying asset. Depending on the contract, settlement can be cash-based or result in a physical or virtually settled futures position. Pricing commonly uses models that treat the underlying as a futures price, such as the Black-76 model, with considerations for time to expiry, volatility, and interest rates.

Futures options are used for hedging price risk and for speculative trading. They offer leverage and defined risk for buyers, while sellers face potentially substantial exposure and margin requirements. Liquidity and clearinghouse guarantees help manage counterparty risk.
