TimeconsistencyProblemen, or the time consistency problem, is a concept in decision theory and economics describing a situation in which a plan that is optimal today ceases to be optimal when the future arrives, prompting a deviation from the originally chosen course of action. It arises in dynamic settings where incentives, information, and constraints change over time, so a policy or strategy that would maximize welfare at the outset may no longer be optimal later on.

In formal terms, a policy is time-consistent if, given that it will be implemented in the future, it remains optimal for all future selves. If, instead, the future self finds a deviation more attractive, the plan is time-inconsistent. This creates a credibility problem: agents anticipate future deviations and alter their present behavior accordingly, often reducing welfare or destabilizing outcomes.

The concept was formalized in macroeconomics by Finn Kydland and Edward Prescott in 1977, who showed that discretionary policies can be time-inconsistent. Their result helps explain inflation bias under flexible, non-credible policies and motivates the design of policy rules or institutions that constrain future decisions, thereby improving welfare through credibility.

Common illustrations appear in monetary policy, where a central bank with discretion may promise low inflation but choose higher inflation later to reduce unemployment, and in other dynamic decision problems where optimal plans require commitment mechanisms. Solutions include rule-based policies, independent or credible institutions, reputation effects, and contract or mechanism design that aligns incentives across time.
