Risk sharing is the mechanism by which potential losses and gains from uncertain events are distributed across multiple parties to reduce the exposure of any single participant. It encompasses contracts, arrangements, and incentives designed to share risk while aligning interests.

Common forms include insurance pooling, where premiums fund losses; reinsurance, which transfers risk between insurers; mutual aid associations; diversification of exposures within a portfolio; and the securitization of risk through catastrophe bonds or credit default swaps. Hedging using derivatives also distributes risk across markets.

Risk sharing operates in personal finance (health, life, property insurance), corporate risk management (enterprise risk, supply chain risk transfer), and public policy (social insurance programs, pension systems). In finance, diversification reduces idiosyncratic risk; in insurance, pooling spreads large, low-probability losses across many participants.

The economic rationale follows the law of large numbers and utility theory: spreading risk lowers variance in outcomes and can raise expected welfare. Designing risk sharing arrangements involves trade-offs among efficiency, price, moral hazard, adverse selection, and administrative costs.

Limitations include correlated or systemic risks that reduce pooling benefits, high transaction costs, regulatory constraints, and potential misaligned incentives. Careful governance, transparent pricing, and appropriate risk transfer boundaries are essential to effective risk sharing systems.
