Risk pooling is the practice of spreading individual risks across a larger group to reduce the financial impact of losses on any single member. By aggregating a broad set of uncertain outcomes, the group can share costs, making the average loss per participant more predictable. The law of large numbers underpins this stability, enabling lower premiums and greater access to protection.

Risk pools are created when contributions are collected into a common fund that pays out claims from the pooled resources. Participants contribute payments such as premiums or taxes, and the pool covers defined risks (for example health, life, auto, property, or catastrophe risk) within established limits. Different models exist, including private mutuals, community insurers, social insurance funded by payroll or general taxes, and government-backed catastrophe pools. Reinsurance can extend pooling across layers and borders.

Benefits of risk pooling include reduced volatility in expenses, improved access to financial protection, and efficiency gains from economies of scale and risk diversification. It can enable coverage for high-risk or low-income individuals who would otherwise face unaffordable or unavailable protection.

Limitations and design considerations include the dependence on risk independence; simultaneous shocks can overwhelm a pool. Issues such as adverse selection, moral hazard, and mispricing can erode pooling efficiency. Administrative costs, regulatory constraints, funding arrangements, and governance affect solvency and equity. Careful design and monitoring are required to maintain fairness and financial stability.
