In finance, risk-adjusted performance adjusts nominal returns by a measure of risk, such as volatility. Common metrics include the Sharpe ratio, Treynor ratio, Sortino ratio, and Jensen's alpha. These tools aim to reward higher returns only when accompanied by appropriate risk and to penalize excessive volatility or downside risk.

In healthcare and insurance, risk adjustment models estimate expected costs or outcomes based on patient characteristics such as age, diagnoses, comorbidity, and functional status. Payments to plans or providers may be adjusted to reflect the underlying risk of enrollees, reducing incentives for selecting low-risk individuals. Risk-adjusted outcomes, such as mortality or complication rates, are used to compare hospital or provider performance after accounting for patient mix.

Methodologically, risk adjustment relies on statistical models, including regression and, increasingly, machine learning, to predict expected results and generate risk scores. Data quality, model transparency, and appropriate covariate selection are critical to reliable adjustments.

Limitations include reliance on observed risk factors, potential unmeasured confounding, model misspecification, and the possibility of gaming.
