The most common method for calculating the cost of capital is the weighted average cost of capital (WACC). WACC takes into account the proportion of debt and equity a company uses in its capital structure. The cost of debt is typically the interest rate a company pays on its borrowings, adjusted for the tax deductibility of interest payments. The cost of equity is more complex to determine and often relies on models like the Capital Asset Pricing Model (CAPM), which considers the risk-free rate of return, the stock's beta (a measure of its volatility relative to the market), and the expected market risk premium.

By combining the after-tax cost of debt and the cost of equity, weighted by their respective proportions in the company's capital structure, WACC provides a single, blended cost of capital. This rate is then used as a hurdle rate for evaluating investment opportunities. If a project's expected rate of return exceeds the WACC, it is generally considered a value-creating investment. Conversely, projects expected to yield less than the WACC are typically rejected.
