Cost of Living Adjustment (COLA) refers to a periodic increase in income, benefits, or payments intended to maintain purchasing power in response to inflation. COLAs are commonly applied to government programs, pensions, and some labor contracts, and may also affect rents or leases in some contexts. The central idea is to adjust nominal amounts so that real value does not erode as prices rise.

In practice, COLAs are typically linked to a price index that tracks consumer prices over time. The most common benchmark is the Consumer Price Index (CPI), with programs sometimes using a specific variant such as CPI-W (for urban wage earners and clerical workers) or a chained CPI. The adjustment is usually calculated as the percentage change in the chosen index over a defined period, often the prior 12 months or a quarterly window, and the resulting percentage increase is applied to eligible benefits or wages.

In the United States, automatic COLAs for Social Security and many federal pensions are a well-known example. The adjustment has historically helped retirees and beneficiaries keep pace with inflation, though the exact method and timing can vary by program. Some employers and labor contracts also include COLA clauses to protect workers against inflation over time.

Critics note that COLAs based on broad price indexes may not perfectly reflect individual spending patterns, such as rising housing or healthcare costs. Additionally, some COLAs may lag actual inflation or be subject to caps or floors. Despite these criticisms, COLA remains a standard mechanism for preserving purchasing power in the face of ongoing price changes.
