In factor analysis, latent variables, often called factors, are posited to explain the correlations among a set of observed variables. For example, a latent variable representing "intelligence" might be inferred from performance on various cognitive tests such as verbal reasoning, numerical ability, and spatial visualization. The observed scores on these tests are assumed to be influenced by the underlying latent intelligence factor.

Structural equation modeling (SEM) extends this by allowing for complex relationships between multiple latent variables and observed variables. SEM can be used to test theoretical models that propose causal relationships between these latent constructs. For instance, a model might hypothesize that a latent variable of "job satisfaction" influences a latent variable of "workplace productivity," with both being measured through various observable indicators.

Item response theory (IRT) is another area where latent variables are crucial, particularly in the development and analysis of educational and psychological tests. In IRT, a latent trait, such as a student's "ability" or "proficiency" in a subject, is inferred from their responses to a set of test items. Different items are assumed to have different probabilities of being answered correctly depending on the individual's level of the latent trait and the characteristics of the item itself.

The estimation of latent variables typically involves statistical methods that aim to find the model parameters that best explain the observed data. These methods often rely on techniques like maximum likelihood estimation. While latent variables are not directly measured, they provide a powerful framework for understanding complex phenomena and for building more parsimonious and theoretically meaningful models of data.
