Governments use fiscal policy to respond to economic fluctuations, such as recessions or booms. During a recession, governments may increase spending and reduce taxes to stimulate economic activity. Conversely, during a boom, governments may increase taxes and reduce spending to prevent inflation and overheating of the economy.

Fiscal policy can be classified into two main types: expansionary and contractionary. Expansionary fiscal policy involves increasing government spending or reducing taxes to boost economic activity. This can be achieved through infrastructure projects, social welfare programs, or tax cuts. Contractionary fiscal policy, on the other hand, involves reducing government spending or increasing taxes to cool down an overheating economy. Fiscal policy is often used in conjunction with monetary policy, which is the central bank's strategy for managing the money supply and interest rates. While fiscal policy influences aggregate demand, monetary policy influences the cost of borrowing and the availability of credit. The combination of fiscal and monetary policy is known as fiscal-monetary policy, which aims to achieve macroeconomic stability and growth.
