Firstly, fixed costs, such as rent, machinery, and research and development, are spread over a greater number of units, leading to a lower fixed cost per unit. Secondly, as a company grows, it can often negotiate bulk discounts on raw materials and components, further reducing its input costs. Thirdly, larger firms may have greater bargaining power with suppliers and customers. Furthermore, specialization of labor and management becomes more feasible in larger organizations, leading to increased efficiency and productivity. Technological advancements and the adoption of more efficient production techniques are also often associated with larger-scale operations.

However, economies of scale do have limits. Beyond a certain point, a company may encounter diseconomies of scale, where average costs begin to rise. This can happen due to issues such as increased complexity in management, communication breakdowns, coordination problems, and potential loss of flexibility. Identifying the optimal scale of production is crucial for businesses to maximize their profitability and efficiency.
