They are artificial variables created to represent categorical data in regression analysis. Regression models, however, typically require numerical inputs.

Dummymuuttujat bridge this gap by assigning a numerical value, usually 0 or 1, to each category. For a variable with k categories, k-1 dummymuuttujat are typically created. For example, if we have a variable for nationality with categories 'American', 'British', and 'Canadian', we might create two dummymuuttujat: 'IsBritish' and 'IsCanadian'. An observation that is American would have both 'IsBritish' and 'IsCanadian' equal to 0. A British observation would have 'IsBritish' = 1 and 'IsCanadian' = 0, and a Canadian observation would have 'IsBritish' = 0 and 'IsCanadian' = 1. The category not explicitly assigned a dummy variable serves as the reference category.

The coefficients associated with these dummymuuttujat in a regression model represent the difference in the dependent variable between that category and the reference category, holding other variables constant. This allows researchers to quantify the impact of categorical factors on an outcome of interest.
