To determine cost-effectiveness, one typically identifies all relevant costs associated with an intervention, including direct expenses like salaries, materials, and equipment, as well as indirect costs such as administrative overhead or lost productivity. On the other side of the equation are the outcomes or benefits produced. These can be measured in various ways depending on the context. For example, in healthcare, outcomes might be measured in terms of lives saved, years of life gained, or improvement in quality of life. In education, it could be increased student performance or graduation rates.

A cost-effectiveness analysis then compares these costs and outcomes. Often, this involves calculating a cost-effectiveness ratio, which expresses the cost per unit of outcome. For instance, a healthcare intervention might have a cost-effectiveness ratio of $50,000 per life-year gained. This ratio allows for comparison between different interventions or different ways of achieving the same outcome. A more cost-effective intervention achieves a greater outcome for a lower cost, or the same outcome for a lower cost, compared to alternatives.
