Undercosting

Undercosting refers to the practice of failing to account for all the true costs associated with a product, service, or project. This can occur at various levels, from individual business decisions to government policies. In a business context, undercosting means that the price set for a good or service does not adequately cover all the expenses incurred in its production, distribution, and sale. This can lead to a misperception of profitability, potentially resulting in losses when all expenses are eventually considered.

There are several reasons why undercosting might happen. One common cause is incomplete cost identification, where certain indirect costs, overhead, or future liabilities are overlooked. Another is the use of inaccurate cost allocation methods, which spread costs unevenly and can make certain items appear cheaper than they truly are. Strategic underpricing, where a business intentionally sets prices below cost to gain market share or drive out competitors, is a deliberate form of undercosting, though it carries significant risks.

The consequences of undercosting can be severe. For businesses, it can lead to unsustainable profit margins, cash flow problems, and ultimately, business failure.
