Investment-grade refers to the credit quality of debt securities that are judged to carry relatively low risk of default. It is a term used primarily for corporate bonds, municipal bonds, and other forms of debt, and it relies on assessments by major credit rating agencies. The three dominant agencies—Standard & Poor’s (S&P), Moody’s Investors Service, and Fitch Ratings—assign ratings that indicate how likely it is that the issuer will meet its debt obligations.

Credit rating thresholds determine whether a security is considered investment-grade. For S&P and Fitch, investment-grade includes ratings from AAA down to BBB-. For Moody’s, investment-grade covers from Aaa down to Baa3. Securities rated below these thresholds, such as BB+ or Ba1 and lower, are described as speculative-grade or high-yield. Ratings can migrate up or down over time, influencing prices, yields, and demand from investors with specific mandates.

Investment-grade status is often important for institutional investors, such as pension funds, insurance companies, and mutual funds, which may be restricted to holding investment-grade securities to manage credit risk and liquidity. Some regulatory frameworks and investment mandates require or favor investment-grade assets, affecting market demand and capital allocation.

Limitations exist even for investment-grade securities. A rating is not a guarantee of safety and can change with new information about an issuer’s finances or the macro environment. Investment-grade bonds still face default risk, interest-rate risk, and liquidity risk, and ratings may lag market developments or fail to capture sudden shifts in credit quality.
